How Buying on Margin Can Double Your Losses, Not Just Your Gains

Margin lets an investor borrow money from a broker to buy more securities than their cash alone would allow, and it is often pitched as a way to boost returns. The same mechanism that amplifies gains amplifies losses by exactly the same proportion, and it can force a sale at the single worst moment to sell.

How margin borrowing works

Buying on margin means borrowing part of a purchase price from your broker, using your existing account holdings as collateral, and paying interest on the borrowed amount for as long as the loan is outstanding. Federal regulation, specifically the Federal Reserve's Regulation T, caps how much an investor can borrow for an initial stock purchase at 50 percent of the purchase price, known as the initial margin requirement, meaning a $20,000 stock position can be opened with as little as $10,000 of the investor's own cash and $10,000 borrowed from the broker.

Once the position is open, a second, separate rule applies: the maintenance margin requirement, typically set by individual brokers at 25 to 35 percent of the position's current market value, sometimes higher for volatile or concentrated positions. This is the equity cushion the investor must maintain at all times, not just at purchase, and it is the number that determines how much the stock can fall before the broker intervenes. If the investor's equity, the position's value minus the outstanding loan, falls below this threshold, the broker issues a margin call, demanding additional cash or securities, and if the investor cannot meet the call, the broker has the contractual right to sell the position without further consent, at whatever price is available, to bring the account back into compliance.

Key idea Margin is not simply "extra buying power." It converts an ordinary price decline into a two-stage risk: the loss itself, and the possibility of a forced sale that locks the loss in at the worst possible moment, regardless of whether the position would have recovered.

It is worth being precise about a common point of confusion: the margin call itself is not the same event as the forced sale. A margin call is a demand for additional funds, and the investor is given an opportunity, often only a day or two, to deposit more cash or securities to restore the required equity cushion. If the investor cannot or does not respond in time, or if the decline is severe and fast enough, the broker's account agreement typically grants it the right to liquidate part or all of the position without further authorization, choosing what to sell and when, which frequently means selling into a falling, illiquid market rather than waiting for a more favorable moment. This is a meaningfully different experience than a voluntary decision to cut a losing position; the investor loses control over both the timing and the price at exactly the moment those decisions matter most.

The math: leverage, margin calls, and interest drag

Worked example 1: how leverage doubles both the gain and the loss. An investor puts up $10,000 in cash and borrows an additional $10,000 on margin to buy $20,000 of stock, a 2-to-1 leverage ratio. If the stock rises 20 percent, the position is worth $20,000 x 1.20 = $24,000. After repaying the $10,000 loan, the investor is left with $14,000, a gain of $4,000 on the original $10,000 in cash, a 40 percent return, exactly double the stock's 20 percent move, ignoring interest for the moment.

Now reverse the scenario. If the stock falls 20 percent instead, the position is worth $20,000 x 0.80 = $16,000. After repaying the same $10,000 loan, the investor is left with $6,000, a loss of $4,000 on the original $10,000, a 40 percent loss, again exactly double the stock's move. The leverage mechanism has no opinion about direction; it multiplies whatever happens by the same factor, roughly 2x in this example, which is precisely why margin is such a blunt tool for an investor who is only moderately confident in a position rather than certain of its direction.

Worked example 2: exactly how small a decline triggers a margin call. Using the same position, 400 shares purchased at $50 each for a $20,000 total, with a $10,000 loan and a broker maintenance requirement of 25 percent of position value, the trigger price can be solved directly. At any share price P, equity equals (400 x P) - $10,000, and a margin call fires when equity falls below 25 percent of the position's value: (400P - 10,000) / (400P) = 0.25.

Solving: 400P - 10,000 = 0.25 x 400P, which simplifies to 400P - 10,000 = 100P, then 300P = 10,000, so P = $33.33. The stock only has to fall from $50 to $33.33, a decline of ($50 - $33.33) / $50 = 33.3 percent, to trigger a margin call, not the 50 percent an investor might intuitively expect from a position bought with 50 percent margin. This is the single most underappreciated fact about margin trading: the forced-sale threshold arrives well before the loss that would wipe out the investor's original capital entirely.

Worked example 3: how interest quietly erodes the leverage benefit. Margin interest at retail brokers commonly runs 8 to 12 percent annually, well above most investors' expected equity returns in any given year. On the $10,000 borrowed above, at 9 percent annual interest held for six months, interest cost is $10,000 x 0.09 x 0.5 = $450. If the stock rises a modest 5 percent over that period, the $20,000 position gains $20,000 x 0.05 = $1,000, a 10 percent gain on the investor's $10,000 equity before interest. After subtracting the $450 interest cost, the net gain is $1,000 - $450 = $550, a 5.5 percent return on equity, barely better than the 5 percent an investor would have earned holding the same $10,000 unleveraged, and with double the market risk taken on to get there.

What the evidence shows

Studies of margin account performance consistently find that leveraged retail accounts underperform comparable unleveraged accounts over full market cycles, not because leverage fails to work mathematically in up markets, the arithmetic above shows it works exactly as advertised, but because the asymmetric consequence of a margin call means investors using leverage are systematically forced to sell during drawdowns, converting temporary paper losses into permanent realized ones and missing the subsequent recovery that a patient, unleveraged investor would have captured. This pattern shows up clearly in data from past market corrections: margin debt outstanding across the brokerage industry tends to peak near market tops, when confidence and leverage appetite are highest, and forced margin selling has been documented as an amplifying factor during several sharp historical downturns, including 1929, 1987, and 2008, contributing to the speed and depth of the decline beyond what fundamental selling alone would explain.

The interest cost dimension is equally well documented and easy to underestimate in advance. Retail margin rates have historically run several percentage points above the broker's own cost of funds, meaning the hurdle rate a leveraged position must clear before generating any net benefit over an unleveraged position is meaningfully higher than the market's long-run average return itself in some periods, a gap that is rarely front and center when margin is marketed as "buying power."

Key idea Margin's mathematical amplification is symmetric, but its practical consequences are not: the forced-sale mechanism means leveraged investors disproportionately realize losses and disproportionately miss recoveries, which is why long-run leveraged account returns tend to lag unleveraged ones even though the underlying math treats gains and losses identically.

Margin in a real portfolio

For the overwhelming majority of long-term investors, especially those investing through retirement accounts where margin is generally prohibited by law in the first place, this entire topic is simply not relevant to portfolio construction. Where margin does show up legitimately in a well-run financial plan is as short-term, low-leverage bridge financing, for example, a securities-backed line of credit used briefly to cover a temporary cash need without disrupting a long-term asset allocation, rather than as a tool to increase equity market exposure. Used this way, with modest leverage well below the regulatory maximum and a specific, short time horizon, the forced-sale risk described above is much smaller, because the borrowed amount is small relative to the collateral and the position is not being used to make a directional market bet.

Where margin becomes genuinely dangerous is when it is used to increase market exposure beyond what an investor's cash would otherwise support, effectively raising a portfolio's overall risk level without the investor necessarily recalibrating their tolerance for a larger, faster drawdown. A high-income professional with substantial home equity or a large after-tax brokerage account can appear to have ample collateral, but collateral value itself falls in the same downturn that triggers the call, a correlation that works against the borrower at precisely the wrong moment, since the assets pledged as security tend to lose value at the same time the loan becomes harder to service.

A related, more subtle scenario worth naming explicitly involves a professional who has borrowed against a concentrated stock position, for instance shares accumulated through employer equity compensation, to fund a large purchase such as a home down payment. The mechanics are identical to the examples above, but the emotional stakes are higher, because the forced-sale trigger now threatens a decision, such as a home purchase, that the borrower may have already treated as final. Anyone using margin against a concentrated position should run the trigger-price calculation from worked example 2 using their own numbers before borrowing, not after, since the answer is frequently a smaller decline than intuition suggests.

A third is treating available margin as spare buying power to be used opportunistically, without a specific plan for repayment, which tends to increase overall portfolio risk gradually and invisibly until a market decline makes it visible all at once. A fourth is underestimating correlation risk: collateral pledged against a margin loan often falls in value at the same time markets decline broadly, compounding the pressure exactly when the borrower is least able to post additional funds. A fifth is confusing a margin call with a final decision; investors sometimes assume there is no way to respond in time, when depositing additional cash or marginable securities promptly, before the broker's deadline, can restore the account and avoid a forced sale entirely.
