The Five Constraints That Should Shape Every Portfolio
Two investors with identical goals and identical risk tolerance can still need very different portfolios, because goals and risk tolerance alone say nothing about liquidity needs, time horizon, taxes, legal limits, or personal circumstances. These five constraint categories are what turn a generic asset allocation into one that actually fits a specific investor's real life.
The core idea: objectives alone are not enough
An investor's objectives, a required rate of return and a level of risk tolerance, define what the portfolio needs to achieve on average over time. For a high-earning professional with multiple account types, a home purchase or other large near-term goal, and a meaningful marginal tax rate, working through all five constraint categories explicitly, even briefly, before finalizing an allocation is worth the time it takes. Liquidity: identify any cash need inside the next two to three years and hold that portion outside of volatile assets regardless of overall risk tolerance. Time horizon: separate genuinely long-horizon money from shorter-horizon money rather than treating all savings as a single pool. Taxes: match asset types to account types deliberately rather than holding an identical fund lineup in every account. A short, honest answer to a single question in each category, how much cash do I actually need soon, when is each goal actually due, which account holds which asset, am I subject to any trading restrictions, and do I hold anything unusually concentrated, is enough to catch the vast majority of the mismatches between a textbook model portfolio and a real household's actual situation. The value of the constraint framework is less in its formal completeness and more in the habit of asking all five questions deliberately, rather than letting whichever one happens to come to mind first stand in for the whole review.
It is also worth revisiting all five categories together whenever one of them changes, rather than updating the affected category in isolation. A new job that changes the liquidity picture, for instance, often arrives alongside a change in employer stock exposure, a shift in tax bracket, and possibly new legal restrictions on trading, and treating that single life event as touching only one constraint category risks leaving the other four quietly out of date even though the underlying trigger clearly affected all of them at once.
