Exchange-traded funds have grown to rival, and in many categories surpass, mutual funds in total assets, largely on the strength of one structural feature most investors never see directly: how ETF shares get created and destroyed behind the scenes.

An ETF trades continuously on an exchange throughout the day, just like a stock, with a live, fluctuating quote you can buy or sell against at any moment markets are open. Consider two funds tracking the same broad stock index, one structured as a traditional mutual fund and one as an ETF, both holding $500 million and experiencing identical underlying portfolio turnover from index reconstitution over 10 years. The mutual fund version, forced to sell securities for cash on the modest fraction of shares redeemed each year, realizes and distributes capital gains averaging an estimated 0.4% of NAV annually across the decade. The rapid growth of actively managed ETFs over the past several years adds a further nuance to the historical record. Because the ETF wrapper's tax and cost advantages come from the structure itself rather than from passive management specifically, an actively managed ETF retains the in-kind redemption tax benefit even while pursuing a stock-picking strategy, a combination that did not widely exist in the market's earlier years and that has narrowed, though not eliminated, one traditional argument for preferring mutual funds when active management is specifically desired.

A further practical nuance is that not every actively managed ETF discloses its full holdings daily; some newer structures use a semi-transparent or delayed disclosure model specifically to protect the manager's trading strategy from being copied by other market participants, a trade-off worth understanding before assuming every ETF, active or passive, offers the same daily holdings transparency that has traditionally been one of the wrapper's most cited selling points.
