The Difference Between What a Stock Is Worth and What It Costs

Every active investment decision rests on a single premise: that a company's intrinsic value can differ, at least temporarily, from its current market price. Understanding this distinction, and how genuinely fragile an intrinsic value estimate is, explains both why active investing exists and why so few people do it well over long periods.

The core mechanism: two different numbers, one used to judge the other

Intrinsic value is the present value of all the future cash a company's owners can expect to receive from it, discounted back to today at a rate that reflects the riskiness of those cash flows. Market price is a different thing entirely: it is simply what the most recent willing buyer paid the most recent willing seller, a number set in real time by the collective judgment, and misjudgment, of every participant currently active in that stock, weighted by how much capital each one is willing to commit. The two numbers are conceptually distinct. Intrinsic value is an attempt to answer "what is this business actually worth, based on the cash it will generate." Market price answers a narrower question: "what did someone just pay for it." The entire premise of active, value-oriented investing is that these two numbers are not always the same, and that a careful investor can sometimes tell the difference before the market does.

The formula underlying intrinsic value, in its most general form, is intrinsic value = sum, across all future periods, of (expected cash flow in that period) / (1 + discount rate)^(number of periods away). Every piece of that formula, the size of future cash flows, how fast they grow, and the discount rate used to translate future dollars into today's dollars, is an estimate, not an observed fact. This is the single most important thing to internalize about intrinsic value: it is never a precise number the way a stock's closing price is a precise number, it is a range whose width depends entirely on how confident the underlying assumptions are. A mature, stable utility with predictable cash flows supports a fairly narrow intrinsic value range. A young, fast-growing company with an uncertain competitive future supports an enormously wide one, even though both will be reported, in a research note or a spreadsheet, as a single point estimate that looks equally precise.

Key idea Market price is an observed fact. Intrinsic value is always an estimate, built from assumptions about a future no one can know with certainty. Confusing the precision of the calculation with the precision of the underlying answer is one of the most common errors in investing.

The math: two worked examples on sensitivity and margin of safety

Worked example 1: how sensitive intrinsic value is to a single growth assumption. An investor estimates that a company will generate $5.00 per share in free cash flow next year, growing at a constant 4% annually forever, and applies a 9% discount rate to reflect the riskiness of those cash flows. Using the simplified perpetuity growth formula, value = next year's cash flow / (discount rate - growth rate), the intrinsic value estimate is $5.00 / (0.09 - 0.04) = $5.00 / 0.05 = $100 per share. If the stock currently trades at $75, this estimate implies the market is undervaluing the company by 25%. But suppose the true long-run growth rate turns out to be 2% rather than 4%, a plausible-sized forecasting error for any company's growth many years into the future. The revised intrinsic value is $5.00 / (0.09 - 0.02) = $5.00 / 0.07 = $71.43, now below the $75 market price. A change in a single assumption, from 4% growth to 2% growth, flipped the conclusion entirely, from a 25% apparent discount to a stock that now looks slightly overvalued.

Worked example 2: why a margin of safety exists to absorb this fragility. Using the same $5.00 next-year cash flow and 4% growth assumption, an investor now tests a plausible range of discount rates rather than a single one, since the discount rate itself is also an estimate, not an observed fact, and reasonable analysts often disagree on it by a percentage point or more. At an 8% discount rate, value is $5.00 / (0.08 - 0.04) = $125.00. At the original 9% rate, value is $100.00, as computed above. At a 10% discount rate, value is $5.00 / (0.10 - 0.04) = $83.33. The intrinsic value estimate, using only a one-percentage-point range around a single input, spans from $83.33 to $125.00, a swing of roughly 50% of the lower figure. Rather than anchoring to the $100 midpoint and buying anytime the price sits below it, a disciplined investor demands a margin of safety, say 30%, applied to the more conservative end of the range: $83.33 x (1 - 0.30) = $58.33. At a market price of $75, this stock does not clear that more demanding threshold, even though it looked like a 25% discount against the single point estimate computed in the first example, illustrating exactly why treating any one intrinsic value number as precise is dangerous.

Key idea A margin of safety is not a nice-to-have buffer, it is a direct, quantified response to the genuine width of the estimation error surrounding any intrinsic value calculation. The wider your honest uncertainty about the inputs, the larger the margin of safety needs to be.

What the evidence shows about the value-price gap

Whether, and for how long, market price can diverge from intrinsic value is one of the most extensively studied and genuinely contested questions in financial economics, addressed directly by the efficient market hypothesis discussed at length elsewhere. The evidence, taken as a whole, supports a middle position rather than either extreme. Markets incorporate publicly available information into prices quickly, generally within minutes to days for major news on liquid, widely followed stocks, which is well documented through decades of event studies. At the same time, a substantial body of research has identified statistical patterns, sometimes called anomalies, in which certain characteristics, statistically cheap valuation ratios among them, have historically been associated with higher subsequent average returns over long holding periods, a pattern consistent with at least some persistent, non-random gap between price and a more fundamentals-based measure of value existing across the market as a whole, not just in individual mispriced stocks.

The historical record also makes clear that even when a genuine value-price gap exists, the timing of its resolution is highly unpredictable, and can run for years, not months. Well documented episodes of speculative excess, and their eventual unwinding, show prices remaining disconnected from any reasonable intrinsic value estimate for extended periods before correcting, and the correction itself, when it comes, has often overshot in the opposite direction rather than settling neatly at the intrinsic value estimate an investor calculated in advance. This asymmetry, in which being directionally correct about a value-price gap does not reliably translate into being correct about timing, is precisely why value-oriented investing, even when the underlying valuation work is sound, has historically produced returns with long stretches of underperformance relative to the broader market, testing an investor's conviction well before, if ever, being vindicated.

A separate strand of research, from behavioral finance, offers a plausible mechanism for why these gaps open and persist in the first place: investors are demonstrably subject to systematic biases, overreacting to recent news, extrapolating recent trends too far into the future, and anchoring on prior prices, all of which can push market price away from a fundamentals-based estimate for reasons unrelated to any change in the underlying cash flows. This does not mean any individual investor can reliably identify and profit from these gaps in advance, since doing so requires being both correct about the mispricing and patient enough, or well capitalized enough, to survive until it closes, but it does offer a coherent explanation for why intrinsic value and market price are not, as a matter of empirical fact, always identical.

Applying the distinction in a real portfolio

For most individual investors, the practical lesson from the fragility demonstrated in the worked examples above is not that intrinsic value estimation is worthless, but that it should never be treated as more precise than it actually is. An investor building a valuation model owes it to themselves to test that model's sensitivity to its key assumptions, exactly as done above, before acting on a single output number, and to size any position taken on the basis of a perceived value-price gap according to how wide the honest range of outcomes is, not according to how confident the point estimate happens to look on a spreadsheet. A narrow, high-confidence range, typical of a stable, well understood business, can reasonably support a smaller margin of safety and a larger position than a wide, low-confidence range typical of a speculative growth story, even if both nominally show the same percentage discount to their respective midpoint estimates.

For an investor who holds primarily diversified index funds rather than individual stocks, the intrinsic value versus market price distinction remains useful at the level of the market as a whole, not just individual securities, since it is the same logic underlying decisions about valuation-aware rebalancing, tilting a bit more conservatively when aggregate market valuation measures sit far above their historical range, and a bit more aggressively when they sit far below it, discussed in more depth in the context of the aggregate stock market elsewhere. The core discipline, respecting how wide the plausible range of true value actually is rather than anchoring on a single confident-looking number, applies identically whether the "intrinsic value" in question belongs to one company or to the market as a whole.
