High-Yield Bonds: Why "Junk" Pays More and Loses More

Calling something a bond suggests safety and predictable income, and that label does much of the marketing work for high-yield bonds. The extra yield is real, but it exists precisely because the default risk behind it is real too, and in a genuine downturn these bonds tend to behave far more like stocks than like the investment-grade bonds most investors picture when they hear the word.

The core principle

A high-yield bond, also called a junk bond, is a corporate or, less commonly, sovereign bond rated below investment grade by the major credit rating agencies, generally below BBB- or Baa3. That lower rating reflects a materially higher assessed probability of default, and the market compensates investors for taking on that risk with a higher stated yield than an equivalent-maturity investment-grade bond or Treasury security would offer.

The gap between a high-yield bond's yield and a comparable-maturity Treasury's yield is called the credit spread, and it exists to compensate for two distinct things: the expected loss from actual defaults over the bond's life, and additional compensation for the greater volatility and illiquidity of lower-rated debt. Example 2: a recession stress scenario combining spread widening and duration. An investor holds a $100,000 high-yield bond portfolio with an average duration of 4 years. During a recession, credit spreads widen sharply from 450 basis points to 900 basis points even as Treasury yields hold roughly steady, a spread change of 900 minus 450 = 450 basis points, or 4.5 percentage points. Using the standard bond price approximation, price change ≈ negative duration x yield change, the price impact from spread widening alone is roughly 4 x 4.5% = 18%, dropping the portfolio's value to approximately $82,000, before counting any losses from actual bond defaults occurring during the same downturn. A comparable-duration Treasury portfolio, by contrast, would likely hold steady or even gain value in the same environment, since falling Treasury yields during a flight to safety typically push Treasury bond prices up rather than down.

How it shows up in real portfolios

High-yield bonds and high-yield bond funds are frequently marketed to income-focused investors, particularly retirees, on the strength of their attractive stated yield relative to investment-grade alternatives. A retiree building an income portfolio around a high-yield bond fund for its higher distribution rate can be genuinely surprised during a recession, when the fund's net asset value falls meaningfully at precisely the same time distributions may be cut due to actual defaults within the portfolio, and often at the same time the retiree's equity holdings are also declining, defeating the diversification purpose that a fixed income allocation is normally meant to serve inside a broader retirement portfolio.

Some investors access high-yield exposure indirectly through a bank loan fund, which holds floating-rate loans to below-investment-grade companies rather than fixed-rate bonds. These carry lower interest rate risk than traditional high-yield bonds because their coupons reset periodically, but genuine credit risk remains largely intact, and bank loan funds have historically still fallen meaningfully during recessions alongside other high-yield and equity exposures.

A disciplined use case is a professionally managed high-yield bond fund held as a modest, deliberately sized satellite allocation within an otherwise investment-grade-dominated bond portfolio, sized specifically so that a stress scenario like the one in Example 2 remains a manageable, anticipated drawdown rather than a portfolio-threatening surprise discovered only after it has already happened.

Default rates within the high-yield universe are also highly cyclical rather than steady, running quite low during extended economic expansions and rising sharply during recessions, sometimes climbing several multiples above their expansion-period average within a single downturn. This cyclicality means the credit spread investors are compensated with at any given moment reflects the market's current assessment of forward default risk, and spreads that look historically narrow during a long calm stretch may be under-compensating for the eventual, inevitable rise in defaults once the economic cycle turns, a pattern that has repeated across multiple historical credit cycles even though the specific timing is never predictable in advance.

A related distinction worth understanding is between a bond's price decline from spread widening, which can partially or fully reverse once the credit cycle turns and spreads narrow again, and a permanent loss from an actual default, where a meaningful portion of principal may never be recovered. An investor who sells a high-yield bond fund during a spread-widening episode, before any actual wave of defaults has occurred, locks in a loss that a patient holder riding through the same episode might have substantially recovered as spreads normalized in the subsequent recovery, which is part of why panic selling into high-yield weakness has historically been a costlier mistake than simply holding a properly sized position through the cycle.
