Intrinsic Value: What a Business Is Actually Worth, Not What It Trades For

A stock's ticker price tells you what someone was willing to pay a moment ago; it does not tell you what the underlying business is actually worth. Intrinsic value is the attempt to answer the second question directly, from the company's own cash-generating power, and the gap between that estimate and the quoted price is where disciplined investors spend most of their analytical effort.

The core principle

Intrinsic value is what a business is genuinely worth based on the cash it will generate for its owners over its lifetime, discounted back to today's dollars, as distinct from its market price, which is simply whatever the last trade happened to clear at. The distinction matters because markets are driven in the short run by sentiment, momentum, forced selling, index flows, and narrative, none of which have any necessary connection to a company's actual earning power. Over long periods, share prices tend to track underlying business fundamentals reasonably well; over shorter periods, they can and routinely do diverge from those fundamentals by a wide margin in either direction.

The dominant framework for estimating intrinsic value is a discounted cash flow (DCF) analysis: project the cash a business will generate for shareholders in future years, then discount each year's projected cash back to a present value using a discount rate that reflects the riskiness of those cash flows and the time value of money, and sum the results. A simpler shorthand many practitioners use for a quick estimate is to apply a reasonable earnings or free cash flow multiple, essentially compressing the full discounted cash flow math into a single number that reflects growth, risk, and required return all at once.

Because every input, future growth, margins, competitive durability, the appropriate discount rate, is an estimate rather than a known fact, intrinsic value is never a single precise figure; it is a range, and a wide one for most businesses. Investors who present intrinsic value as a single number carried to the penny are typically overstating the precision of an inherently uncertain exercise.

How the math works

Example 1: a simplified free cash flow multiple estimate. Suppose a mature, stable company generates $5.00 of free cash flow per share this year, with modest, predictable growth and a durable competitive position. An investor decides a 15 times multiple is appropriate given that growth and risk profile, comparable to how a discount rate in the 6 to 7% range might value a business with slow, steady growth. The intrinsic value estimate is $5.00 x 15 = $75.00 per share. If the stock currently trades at $50, the investor has identified a potential margin of safety of ($75.00 − $50.00) / $75.00 = 33%, meaning the stock would need to fall a further 33% from the estimated intrinsic value before the investor's estimate is proven wrong by that much. If the stock instead trades at $110, the investor is being asked to pay 47% above the estimated intrinsic value, a premium that would need to be justified by faster growth than assumed, not by the stock's recent price momentum.

Example 2: a full discounted cash flow with explicit growth and terminal value. Consider a company projected to generate free cash flow of $100 million this year, growing at 8% annually for the next 5 years, after which growth is assumed to settle at a stable 3% in perpetuity, discounted at a 9% required return. Year-by-year projected cash flows are approximately $108M, $116.6M, $126M, $136.1M, and $147M in years 1 through 5. Discounting each back at 9% (dividing year 1 by 1.09, year 2 by 1.09 squared, and so on) gives a present value sum of roughly $490 million for the explicit 5-year period. The terminal value, representing all cash flows beyond year 5, uses the perpetuity growth formula terminal value = year 6 cash flow / (discount rate − growth rate) = ($147M x 1.03) / (0.09 − 0.03) = $151.4M / 0.06 ≈ $2,523 million, which is then itself discounted back 5 years at 9%, roughly dividing by 1.539, giving a present value of about $1,640 million. Total intrinsic value of the business is approximately $490M + $1,640M ≈ $2,130 million, and dividing by shares outstanding, say 100 million shares, gives an intrinsic value estimate of roughly $21.30 per share. Note how heavily this final number depends on the terminal value component, which represents the large majority of total value in this example, a common and important feature of DCF math that magnifies the impact of small assumption changes.

Key idea In most discounted cash flow models, the terminal value, everything beyond the explicit forecast period, represents the majority of total estimated value. That means a DCF estimate is often more sensitive to a small change in the assumed long-run growth rate or discount rate than to anything happening in the next few years of actual forecasted results.

How it shows up in real portfolios

Value-oriented investors use intrinsic value estimates as an anchor against market noise: when a stock's price falls sharply on a broad market selloff unrelated to the company's own fundamentals, an investor with a disciplined intrinsic value estimate can distinguish a genuine bargain from a stock that is falling because its underlying business is actually deteriorating. Without that anchor, a falling price alone provides no information about whether a stock has become cheaper relative to its true worth or is simply repricing toward a lower, but still accurate, valuation.

Growth-oriented investors run the same exercise in reverse, often implicitly: paying a high multiple for a fast-growing company is only rational if the underlying cash flow growth assumptions embedded in that price are actually plausible, and a useful discipline is to work backward from the current price to ask what growth rate the market is already assuming, then judge whether that assumption is reasonable.

A relevant scenario for a high-earning professional: an executive with a large concentrated position in employer stock, received through years of equity compensation, watches the price climb well above any reasonable intrinsic value estimate built from the company's actual cash flow trajectory during a period of market enthusiasm. Recognizing that gap does not require selling everything immediately, but it is a rational signal to accelerate a diversification plan, since holding a position priced substantially above a defensible intrinsic value estimate concentrates risk on both the business itself and on a valuation gap that history suggests tends to close eventually, sometimes abruptly.

Professional equity analysts publish intrinsic value estimates constantly, often in the form of price targets, and it is worth noting how widely those targets can disagree even among analysts looking at the same public financial statements; a spread of 30% or more between the highest and lowest price target on a widely covered stock is common, which itself is a useful reminder that intrinsic value is an estimate produced by a model with assumptions, not a fact waiting to be discovered. Treating any single analyst's number as gospel, rather than as one input alongside your own reasoning about the business, tends to produce the same false precision problem that plagues a poorly built do-it-yourself estimate.
