Net Operating Income: The Real Engine of a Rental Property's Return
A property's rent roll tells you almost nothing on its own, because two buildings with identical rent can produce wildly different profitability once real expenses are counted. Net operating income strips out financing choices entirely, which is exactly what lets investors compare properties on equal footing rather than being fooled by how one was purchased.
The core principle
Net operating income (NOI) is rental revenue minus operating expenses, calculated before any debt service (mortgage principal and interest) and before income taxes. Investor B finances 75% of the purchase with a $525,000 mortgage at a 6.5% rate amortized over 25 years, with annual debt service (principal plus interest) of roughly $42,600. Investor B's cash flow to owner is $48,000 − $42,600 = $5,400, a cash-on-cash return of only $5,400 / $175,000 down payment = 3.09% in year one, even though the property's underlying NOI and cap rate are identical to investor A's.
