Rebalancing: The Unglamorous Habit That Keeps Your Risk Where You Set It

Left alone, a portfolio does not stay put: whichever asset class performs best quietly grows into a larger share of your holdings, raising your risk level without you ever having made an active decision to take it on. Rebalancing is the periodic act of resetting a portfolio back to its target mix, and it is one of the few disciplines in investing that works precisely because it removes judgment from the moment it matters most.

The core principle

Your target asset allocation, say 70% stocks and 30% bonds, describes the risk level you decided was right for your goals and time horizon. But stocks and bonds rarely move together or at the same pace, so over time the actual mix drifts away from that target purely as a byproduct of different returns, not because anyone chose to take on more or less risk. Rebalancing is the act of periodically trading back toward the original target, selling whatever has grown into an oversized share and buying whatever has shrunk into an undersized one.

There are two common approaches to timing it. Calendar-based rebalancing checks and corrects the mix on a fixed schedule, commonly once or twice a year, regardless of how far it has drifted. Threshold-based rebalancing instead waits until an allocation moves outside a tolerance band, often five percentage points from target, and only trades when that band is breached. Many practitioners use a hybrid: check on a calendar schedule, but only actually trade if a threshold has also been crossed, which limits both unnecessary transaction costs and the risk of letting drift run too far between scheduled checks.

Key idea Rebalancing is mechanically identical to "buy low, sell high," except it happens on a rule instead of on a feeling. That distinction matters because the feeling almost always points the wrong way: it feels natural to keep holding what has been going up and uncomfortable to buy more of what has been falling, which is exactly backward from what a disciplined rebalance requires.

How the math works

Example 1: rebalancing after a strong year for stocks. Start with a $500,000 portfolio at a 70/30 target: $350,000 in stocks and $150,000 in bonds. Over the next year, stocks return 30% while bonds are flat. Stocks grow to $350,000 x 1.30 = $455,000; bonds stay at $150,000. The new total is $455,000 + $150,000 = $605,000, and the stock weight has drifted to $455,000 / $605,000 = 75.2%, well above the 70% target. To rebalance, you calculate the new target dollar amounts against the current total: $605,000 x 70% = $423,500 in stocks and $605,000 x 30% = $181,500 in bonds. That means selling $455,000 minus $423,500 = $31,500 of stock and buying the same $31,500 of bonds, locking in part of the stock gain and restoring your intended risk level.

Example 2: rebalancing after a sharp downturn. Take a $600,000 portfolio at the same 70/30 target: $420,000 stocks, $180,000 bonds. A market decline hits: stocks fall 35% while bonds, in a typical flight-to-quality pattern, rise 5%. Stocks fall to $420,000 x 0.65 = $273,000; bonds rise to $180,000 x 1.05 = $189,000. The new total is $273,000 + $189,000 = $462,000, and stocks now sit at only $273,000 / $462,000 = 59.1% of the portfolio, well past a typical 5-percentage-point tolerance band. Rebalancing to 70/30 of the new $462,000 total means target holdings of $462,000 x 70% = $323,400 in stocks and $462,000 x 30% = $138,600 in bonds, which requires buying $323,400 minus $273,000 = $50,400 of stock, purchased at depressed, post-crash prices, funded by selling that same $50,400 of bonds. This is the half of rebalancing that is genuinely hard to execute: it requires buying more of the asset that just lost you money.

Key idea A rebalancing rule is only valuable if you actually follow it during the exact conditions that make it uncomfortable. A rule that gets followed in calm years and abandoned during a crash provides none of its intended benefit precisely when that benefit would matter most.

Example 3: the theoretical rebalancing bonus from volatility. To see why rebalancing can add return, not just control risk, consider two hypothetical, imperfectly correlated assets, each starting at $100. Over year one, Asset A rises 50% to $150 while Asset B falls 33.3% to $66.67; over year two, the pattern flips, A falls 33.3% and B rises 50%, so each asset individually ends back at exactly $100, a net two-year gain of zero for either one held alone. A 50/50 portfolio that is never rebalanced also ends flat: $100 in A plus $100 in B at the start, $100 plus $100 at the end. But a 50/50 portfolio rebalanced once, after year one, tells a different story. Starting at $100 each ($200 total), after year one the mix is $150 A and $66.67 B, a total of $216.67; rebalancing splits that evenly into $108.335 each. In year two, the A half falls 33.3% to $72.28 and the B half rises 50% to $162.50, for a new total of $72.28 + $162.50 = $234.78, a two-year gain of roughly 17.4%, entirely from selling the winner and buying the loser at the halfway point. This effect, sometimes called volatility harvesting, depends on the two assets being genuinely volatile and not moving in lockstep; it is a real, mathematically demonstrable phenomenon, but it is not guaranteed in every period, and assets that trend strongly in one direction for years can make rebalancing a drag rather than a boost over that stretch.

How it shows up in real portfolios

Inside a target-date retirement fund, rebalancing happens automatically and continuously behind the scenes, alongside a separate, slower shift called the glide path that gradually moves the target itself toward more bonds as retirement approaches. Most participants never see the individual trades, but the underlying mechanics are identical to the manual example above, just executed daily by the fund rather than annually by the investor.

An investor with a taxable brokerage account has to think one layer deeper, because selling appreciated shares to rebalance can trigger a taxable capital gain. The common workaround is to rebalance using new contributions and dividend payments first, directing fresh cash toward the underweight asset class rather than selling the overweight one, which accomplishes much of the same correction without generating a tax bill; only once fresh cash flow is insufficient does selling become necessary.

A high-earning professional holding both taxable brokerage accounts and tax-advantaged accounts (a 401(k), an IRA, maybe an HSA invested for growth) faces a related coordination problem: rebalancing should be evaluated against the household's entire portfolio across every account combined, not account by account. A common, tax-efficient pattern is to hold the bulk of the rebalancing trades inside the IRA or 401(k), where selling and buying triggers no immediate tax consequence, while leaving the taxable account largely undisturbed except for using new contributions to nudge it back toward target over time.

A more complex real-world case involves a household running a three- or four-fund portfolio, say domestic stocks, international stocks, bonds, and a REIT sleeve, spread across several accounts with different owners, a spouse's 401(k), a joint taxable account, two separate IRAs. Rebalancing here genuinely requires looking at the combined, household-level allocation rather than any single account in isolation, since a domestic stock overweight in one account can be effectively offset by an underweight in another, and treating each account as its own island can lead to unnecessary trades that a whole-household view would have shown were unnecessary.

The deepest pitfall is psychological rather than mechanical: rebalancing after a crash means buying more of an asset that just cost you money and feels, in the moment, like throwing good money after bad, even though Example 2 shows it is mathematically identical to buying the same asset on sale. This is the single most common point where investors abandon an otherwise sound rebalancing rule.
