Taxable-Equivalent Yield: The Only Fair Way to Compare a Muni Bond to Anything Else
A municipal bond paying 3.2% and a corporate bond paying 4.5% look like an easy choice on the surface, but that comparison silently ignores the single biggest difference between them: one is taxed and the other generally is not. Taxable-equivalent yield fixes the comparison by translating the tax-free yield into what a taxable bond would need to pay to leave you with the same amount after tax.
The core principle
Interest from a municipal bond is generally exempt from federal income tax, and often from state income tax as well if the investor lives in the state that issued the bond, while interest from a corporate bond, Treasury bond, or CD is taxed as ordinary income at the investor's marginal tax rate. Comparing the two headline yields directly overstates how attractive the taxable option really is for anyone sitting in a meaningful tax bracket, since one number already reflects what you keep and the other does not.
Taxable-equivalent yield converts a tax-free municipal yield into the yield a taxable bond would need to offer to match it after tax, using the formula: taxable-equivalent yield = muni yield divided by (1 minus marginal tax rate). The formula works because after-tax income on the taxable bond equals taxable yield x (1 minus tax rate), and solving for the taxable yield that makes that expression equal the muni's full yield (which is already after-tax, since it is not taxed at all) gives the division shown above.
The result is highly sensitive to the investor's marginal rate, which is exactly why munis are structurally most attractive to investors in high tax brackets and can be a mediocre choice for investors in low brackets, where the taxable-equivalent yield barely rises above the muni's stated rate at all. Example 2: a moderate earner where the muni loses. A second investor faces a 22% federal marginal rate and lives in a state with no income tax, considering the same 3.2% municipal bond. The taxable-equivalent yield here is 3.2 / (1 minus 0.22) = 3.2 / 0.78 = 4.10%. If a comparable taxable corporate bond of similar credit quality is available at 4.6%, the taxable bond is actually the better choice for this investor by 4.6 minus 4.10 = 0.50 percentage points per year, the opposite conclusion from Example 1, using the identical municipal bond, purely because the investor's tax bracket is lower.

High-earning professionals in the top federal brackets, physicians, senior executives, and partners at law and consulting firms, are the classic audience for municipal bonds, particularly those living in high-tax states like California or New York, where the combined federal and state exemption on in-state munis can push the taxable-equivalent yield several points above the muni's stated rate, as shown in Example 1. Financial advisors serving this client base routinely default to municipal bond funds for the fixed income portion of a taxable account precisely because of this math, sometimes without walking the client through why.
The comparison flips meaningfully for the same professional early in their career, in a lower bracket during training or a lower-earning specialty, or for anyone in a no-income-tax state comparing only against the federal exemption. Retirees drawing down savings, whose taxable income and marginal rate often fall well below their peak working-years bracket, frequently find that taxable bonds and CDs outperform municipal bonds on an after-tax basis once their marginal rate has genuinely dropped, a recalculation worth doing explicitly rather than assuming the muni preference from peak earning years still applies.
A subtler real-world case involves the net investment income tax, an additional 3.8% federal tax on investment income above certain income thresholds, which raises the effective marginal rate used in the formula for high earners even beyond their stated income tax bracket, making municipal bonds mathematically more attractive than a simple bracket lookup alone would suggest.
Financial advisors also use taxable-equivalent yield when comparing a client's existing municipal bond holdings against newly available taxable alternatives whenever interest rates shift meaningfully, since the relative attractiveness of munis moves with the broader rate environment even when the client's own tax bracket has not changed. A period of rising taxable bond yields can erode a muni's relative advantage even while the muni's own stated yield stays flat, which is why the comparison needs to be rerun periodically rather than treated as a decision made once and never revisited, particularly for a large fixed income allocation inside a high earner's taxable account.
The same calculation extends beyond a single bond to entire municipal bond funds, though with an added wrinkle worth flagging: a fund's stated yield already blends interest from bonds of varying maturities and credit quality, and any taxable income the fund happens to generate from sources other than tax-exempt interest, such as capital gains distributions from trading within the fund, does not carry the same tax exemption and needs to be backed out before applying the taxable-equivalent formula to the fund's headline yield. Skipping this adjustment and applying the formula to a fund's blended distribution yield as if all of it were tax-exempt interest is a common source of an inflated, overly optimistic taxable-equivalent number.
