Turnover: The Fund Statistic That Predicts a Tax Bill You Didn't Ask For
Two funds can advertise nearly the same expense ratio and still cost a taxable investor very different amounts once trading activity is counted. Turnover is the number that reveals how much buying and selling happens inside a fund each year, and it is one of the more reliable early warnings that a fund's true cost runs well above its sticker price.
The core principle
Turnover ratio measures how much of a fund's holdings were replaced over the past year. The standard calculation takes the lesser of total securities purchased or total securities sold during the period, and divides it by the fund's average net assets:
turnover ratio = lesser of (purchases, sales) ÷ average net assets
Using the lesser of the two figures avoids double counting the churn that happens when a fund simultaneously buys new positions and sells old ones during a strategy shift. A turnover ratio of 100% implies the fund has, in effect, replaced its entire portfolio over the year, whether by rotating out of some holdings and into others or by a large swing in net flows requiring repositioning.
Turnover matters because trading is never free, even when a fund charges no visible commission per trade. Every purchase and sale crosses a bid-ask spread, can move the price of less liquid securities against the fund, and, in a taxable account, can realize a gain that must be distributed to shareholders and taxed, regardless of whether an individual shareholder sold anything themselves. None of these costs appear in the expense ratio line item, which only captures the fund's stated management and administrative fees. Turnover is effectively a second, unlisted cost stacked on top of the first.
Index funds typically run turnover under 5%, since they trade only when the underlying index itself changes constituents or weights. Actively managed funds vary enormously, but turnover of 60% to 100% or more is common among funds that trade tactically or rotate sector exposure, and some specialty and quantitative strategies run turnover well above 100% in a single year.
Turnover also interacts with the liquidity of what a fund actually holds. A large-cap US stock fund can turn over its portfolio with relatively little market impact, since large, heavily traded stocks absorb buying and selling pressure without much price disruption. A small-cap, emerging-markets, or high-yield bond fund holding thinner, less liquid securities pays a considerably steeper implicit cost for the same turnover percentage, because each trade moves the price of a less liquid security more than an equivalent trade in a large, widely held stock would. Two funds reporting identical turnover ratios can therefore carry very different real trading costs depending on what they actually hold.
How the math works
Example 1: calculating the ratio itself. A mutual fund holds average net assets of $500,000,000 over the year. During that year, the manager bought $300,000,000 of new securities and sold $280,000,000 of existing holdings. Using the lesser of the two figures, turnover is $280,000,000 ÷ $500,000,000 = 56%. That means, roughly speaking, just over half the portfolio's value was replaced during the year, a level fairly typical of a moderately active domestic stock fund.
Example 2: the tax cost of high turnover. Suppose a different fund with 80% turnover realizes enough embedded gains during the year to distribute a capital gains distribution equal to 8% of its net asset value, a real and not unusual figure for a high-turnover active fund after a strong market year. A shareholder in the 32% federal bracket holding this fund in a taxable account, with most of those gains long-term at a 15% federal rate, owes tax on that distribution even though they never sold a single share. On a $250,000 position, an 8% distribution is $250,000 × 0.08 = $20,000 of realized gain, and at a 15% long-term rate that is $20,000 × 0.15 = $3,000 in tax owed for the year, purely from the fund's internal trading, on top of whatever expense ratio the fund also charges. A comparable low-turnover index fund with 3% turnover might distribute little or nothing in a typical year, leaving that $3,000 to keep compounding instead.
How it shows up in real portfolios
The cost of turnover concentrates almost entirely in taxable brokerage accounts. Inside a 401(k) or IRA, a fund's internal trading still generates bid-ask spread and market impact costs that quietly reduce returns, but it triggers no current tax bill, since nothing is taxed until withdrawal. The same fund held in a taxable account passes its realized gains straight through to the shareholder's tax return every year, whether the shareholder wanted the income event or not.
A high-earning professional in the top federal bracket feels this most acutely. A physician or attorney with $500,000 taxable income faces a 37% marginal rate on short-term gains and ordinary income, plus a 3.8% net investment income tax above the relevant threshold, for a combined marginal rate near 40.8% on any short-term gains a high-turnover fund realizes and distributes. Long-term gains fare better at 23.8% including the surtax, but a fund with 80% or higher turnover realizes meaningfully more short-term gains than a low-turnover one, since positions are held for shorter average periods. For this investor, the after-tax gap between a 0.60% expense ratio active fund with 90% turnover and a 0.04% expense ratio index fund with 3% turnover is considerably larger than the 0.56 percentage point expense ratio difference alone suggests.
Retirees drawing from a taxable brokerage account for living expenses face a related version of the same problem: an unplanned capital gains distribution from a high-turnover fund in December can push them into a higher tax bracket for the year or trigger higher Medicare premium surcharges, purely from fund-level trading decisions the retiree had no say in.
A less obvious case involves fund mergers and manager transitions. When an actively managed fund changes lead managers, or when a fund is merged into a similarly styled sibling fund, turnover often spikes sharply in the transition year as the new manager repositions the portfolio to match a different process, generating a burst of realized gains that has nothing to do with the fund's normal ongoing strategy and everything to do with a one-time institutional decision that shareholders rarely see coming until the tax form arrives the following spring.
A useful diagnostic before buying any actively managed fund is comparing its turnover-adjusted cost against its actual after-fee, after-tax performance record over a full decade or longer, rather than judging it on a single strong year, since a fund can look competitive gross of costs while trailing meaningfully once its real trading and tax drag are included in the comparison.
