Ratio Analysis: The Four Families and the DuPont Framework

A dollar figure means nothing on its own; $40 million in current assets could signal comfortable liquidity or looming trouble depending entirely on what it is measured against. Ratio analysis solves this by standardizing raw statement figures into comparable measures, and the DuPont framework shows how several of them all connect into one widely watched number: return on equity.

The four families of ratios

Financial ratios exist because raw dollar figures cannot be compared across companies of different sizes; a firm with $40 million in current liabilities and one with $4 billion cannot be judged on the dollar figure alone. Ratios solve this by dividing one statement figure by another, and the resulting families each answer a distinct question. Liquidity ratios ask whether a firm can meet its near-term obligations: the current ratio, current ratio = current assets ÷ current liabilities, and the more conservative quick ratio, which excludes inventory from current assets before dividing. Leverage ratios ask how much of the firm's capital structure is debt versus equity, and how comfortably it can service that debt: debt to equity, debt to equity = total debt ÷ shareholders' equity, and interest coverage, interest coverage = operating income ÷ interest expense, which shows how many times over operating profit could cover the interest bill. Efficiency ratios ask how productively a firm's assets and working capital are being used to generate sales: asset turnover, asset turnover = revenue ÷ total assets, and inventory turnover, inventory turnover = cost of goods sold ÷ average inventory.

These families are not independent; the DuPont framework, a decomposition of return on equity developed nearly a century ago at the chemical company whose name it still carries, shows precisely how profitability, efficiency, and leverage combine into the single most watched return metric in equity analysis. The three-factor version states: ROE = net margin × asset turnover × equity multiplier, where net margin (net income ÷ revenue) captures profitability, asset turnover (revenue ÷ total assets) captures efficiency, and the equity multiplier (total assets ÷ shareholders' equity) captures leverage. Because these three factors multiply together to produce ROE, two firms can post an identical ROE for entirely different reasons, one earning it through superior margins, another through superior asset efficiency, a third through simply carrying more debt, and only the decomposition reveals which.

A fifth ratio worth adding to the efficiency family, particularly for businesses that sell on credit, is days sales outstanding, days sales outstanding = (accounts receivable ÷ revenue) × 365, which converts the receivables balance into an average number of days customers take to pay. This ratio bridges the efficiency family and the liquidity family, since a rising days sales outstanding figure means cash that should be arriving from sales is instead sitting, uncollected, on the balance sheet, quietly weakening the very liquidity picture the current ratio is trying to measure. A firm can show a healthy current ratio while its days sales outstanding is climbing steadily, a combination worth flagging rather than ignoring simply because the headline liquidity ratio still looks acceptable.

It is worth being precise about what each ratio family cannot tell you, since misapplying a ratio outside its intended purpose is a common source of poor conclusions. Liquidity ratios say nothing about long-run solvency; a firm can have a comfortable current ratio and still be structurally unprofitable, simply holding enough short-term assets to survive the next twelve months. Leverage ratios say nothing about whether the debt was used productively; a firm can carry a conservative debt to equity ratio while still earning a mediocre return on the capital it does employ. Efficiency ratios say nothing about pricing power; a firm can turn its assets over rapidly while selling at margins too thin to be worthwhile. Each family answers its own narrow question well and other questions poorly, which is exactly why all four, plus the DuPont decomposition tying several of them together, belong in the same analysis rather than any one standing in for the rest.

Two worked examples

Take a manufacturer with current assets of $3,000,000, of which $800,000 is inventory, against current liabilities of $1,500,000. The current ratio is $3,000,000 ÷ $1,500,000 = 2.0, meaning the firm holds twice its near-term obligations in current assets, generally read as comfortable liquidity. Stripping out the less liquid inventory component, quick assets are $3,000,000 − $800,000 = $2,200,000, giving a quick ratio of $2,200,000 ÷ $1,500,000 = 1.47. The gap between the two ratios, 2.0 versus 1.47, tells you how much of the firm's liquidity cushion depends on actually selling its inventory rather than sitting in cash, receivables, or short-term investments; a wide gap is more concerning for a firm whose inventory moves slowly than for a fast-turning retailer.

The second example works the DuPont three-factor decomposition. Suppose a company posts a net margin of 8%, an asset turnover of 1.2 times, and an equity multiplier of 2.5 times. ROE = 0.08 × 1.2 × 2.5. Working through the multiplication in order: 0.08 × 1.2 = 0.096, and 0.096 × 2.5 = 0.24, so ROE equals 24%. A 24% ROE looks strong in isolation, but the decomposition shows it rests on a fairly ordinary 8% net margin and a middling 1.2x asset turnover, meaning the 2.5x equity multiplier, leverage, is doing a substantial share of the work. A competitor posting the same 24% ROE with a 12% net margin, 1.4x turnover, and a 1.43x equity multiplier (0.12 × 1.4 = 0.168; 0.168 × 1.43 ≈ 0.24) is earning an identical headline return with far less financial risk, a distinction invisible from the ROE figure alone.

Extending the days sales outstanding measure to the same manufacturer, suppose its accounts receivable balance is $1,200,000 against annual revenue of $12,000,000. Days sales outstanding = ($1,200,000 ÷ $12,000,000) × 365 = 0.10 × 365 = 36.5 days. If, a year later, receivables have grown to $1,800,000 while revenue only grew to $13,500,000, the new figure is ($1,800,000 ÷ $13,500,000) × 365 = 0.1333 × 365 ≈ 48.7 days. Customers are now taking roughly twelve additional days on average to pay, even though the current ratio computed from the same balance sheet might look unchanged or even improved, because a larger receivables balance still counts as a current asset regardless of how slowly it is actually converting to cash.

What the evidence shows

Research on corporate distress and bankruptcy prediction has repeatedly found that deteriorating liquidity and leverage ratios, tracked over several consecutive quarters rather than a single snapshot, provide meaningful early warning of financial trouble well before it becomes visible in the stock price or credit spreads. Classical statistical bankruptcy-prediction models built decades ago, and refined many times since, still rely heavily on combinations of liquidity, leverage, and profitability ratios as their core inputs, precisely because these ratios capture different, complementary dimensions of financial health that a single metric like net income cannot.

On the DuPont framework specifically, empirical work decomposing historical ROE across large samples of firms has found that the components carry different persistence and different implications for future stock returns: firms whose high ROE is driven by strong, stable margins and efficient asset use have tended to sustain that ROE, and the associated valuation, for longer than firms whose high ROE rests primarily on elevated leverage, which tends to be more volatile and more vulnerable to reversal during periods of tightening credit conditions or economic stress.

Working capital efficiency ratios, including days sales outstanding alongside inventory turnover and days payable outstanding, have also shown up as meaningful predictors in credit research: firms whose customers are taking progressively longer to pay, even while headline liquidity ratios look stable, have on average shown a higher subsequent incidence of covenant breaches, credit rating downgrades, and earnings disappointments than firms with stable or improving collection periods, since the deteriorating collection pattern often reflects either weakening demand (customers stretching payments because they themselves are under strain) or looser credit terms extended by the company itself to keep reported revenue growing. Neither explanation is visible from the income statement alone, which is exactly why the working capital ratios deserve a routine place in any ongoing review of a holding, not just a one-time check at the point of purchase.

Applying it in a real portfolio

For a stock-picking investor, the practical workflow is to compute the current ratio, quick ratio, debt to equity, interest coverage, and asset turnover for the trailing five years, then run the full DuPont decomposition on ROE for the same period. Compare the trend, not just the latest figure: a current ratio drifting down from 2.5 to 1.6 over three years, even if 1.6 still looks acceptable in isolation, is a materially different signal than a current ratio that has held steady near 1.6 the entire time. When ROE looks attractive, always break it into its three DuPont components before treating it as evidence of a strong business, since a leverage-driven ROE carries meaningfully more downside risk in a recession or credit tightening than the same ROE built on margin and efficiency.

A brief annual check of these five to six ratios, run against the same company's own five-year history, takes less time than most people spend researching a single vacation and materially reduces the odds of holding a deteriorating position purely out of familiarity or inertia.

Applying one benchmark across every industry: capital-intensive businesses like utilities carry structurally more debt than asset-light software firms, so a shared debt to equity benchmark misleads.

Treating a single ratio as a final verdict: a low current ratio can simply reflect fast inventory turnover and predictable cash flow rather than real distress.

Comparing sequential quarters instead of the same period year over year: seasonal businesses can show large ratio swings between quarters that say nothing about the underlying trend.

Praising a high ROE without decomposing it: leverage can manufacture an impressive ROE on a fundamentally average or weak operating business.

Overlooking days sales outstanding while liquidity ratios look stable: a growing receivables balance can mask a genuine slowdown in cash collection behind an unchanged current ratio.
