Short Selling: The Trade With a Ceiling on Gains and No Floor on Losses

Most investing bets on prices going up. Short selling bets the opposite way, but its math is asymmetric in a manner that trips up anyone who treats it as a simple mirror image of buying: the most a short seller can ever gain is 100% of the amount received, while the potential loss has no upper limit at all.

The core principle

To short a stock, an investor borrows shares, typically arranged automatically through their broker from another client's margin account or an institutional lender, and immediately sells those borrowed shares at the current market price. At some later point, the short seller must buy the same number of shares back on the open market and return them to the lender. Profit results if the buyback price is lower than the original sale price; loss results if it is higher.

If it rises to $150, buying back 100 shares costs 100 × $150 = $15,000, a loss of $15,000 minus $5,000 = $10,000, or 200% of the original proceeds received. If the stock instead rises to $400, an extreme but not impossible move for a heavily shorted small-cap name, the buyback cost is $40,000, a loss of $35,000, or 700% of the original proceeds. Unlike the 100% ceiling on gains, there is no analogous ceiling on this loss calculation; it simply grows without bound as the stock price rises further, which is precisely why short sellers face margin calls designed to force position closure before losses spiral beyond what the account can cover.

How it shows up in real portfolios

Individual investors occasionally short stocks directly, but the position sizing implications of the loss asymmetry deserve far more attention than they typically receive. A short position sized as if its risk mirrors an equivalent long position, say, allocating the same percentage of a portfolio to a short bet as to a normal long stock purchase, is actually taking on considerably more open-ended risk than the position size alone suggests, since a long position's maximum loss is capped at 100% of the amount invested while a short position's maximum loss has no such cap.

Investors also underestimate how a crowded short trade, where many market participants hold short positions in the same stock simultaneously, can turn into a short squeeze: rising prices force some short sellers to buy back shares to limit losses or meet margin calls, and that forced buying itself drives the price higher still, compounding losses for the remaining short sellers in a rapid, self-reinforcing spiral.

A final psychological pitfall is treating a losing short position as "due for a reversal" and holding on longer specifically because the loss has already grown large, precisely the point at which the unlimited downside of a short position makes continuing to hold the riskiest possible decision rather than the natural one.

Investors also sometimes conflate short selling a stock with buying a put option as economically equivalent bearish bets, overlooking a critical difference: a long put option's maximum loss is capped at the premium paid, while a short stock position's maximum loss is genuinely unbounded. For an investor whose primary goal is expressing a bearish view without unlimited downside risk, a put option and a short sale are not interchangeable tools despite both profiting from the same directional move.
